Cars lose value over time, and loans don't always shrink as fast. If your car is totaled or stolen, your insurance company typically pays its actual cash value at that moment, which can be less than your loan balance. Without GAP, you'd still owe the difference on a car you no longer have.
A simple example
| Amount | |
|---|---|
| Loan balance when the car is totaled | $16,000 |
| Insurance payout (actual cash value) | $12,500 |
| The "gap" you'd still owe | $3,500 |
| With GAP coverage | Covered according to the plan's terms |
Numbers are for illustration only.
GAP insurance vs. GAP waiver
You may hear two terms:
- GAP waiver: usually offered through the dealer or lender and tied to your loan. It isn't regulated as insurance.
- GAP insurance: sold by an insurance company and regulated as insurance by the state.
Both are designed to cover the same shortfall. What matters most is what your specific contract covers.
What GAP usually covers, and what it might not
GAP is designed to cover the difference between the insurance settlement and your loan balance. Depending on the contract, it may or may not include:
- Your insurance deductible
- Negative equity rolled in from a previous loan
- Late fees or past-due payments
- Charges for add-on products financed in the loan
Ask about each one before you sign.
When GAP is worth it
- Small down payment: you owe close to, or more than, the car's value early in the loan.
- Longer loan term: the balance shrinks more slowly.
- Negative equity: you rolled an old loan balance into the new one.
- Lender requirement: some lenders, especially for buyers rebuilding their credit, ask for GAP as part of the approval.
It matters less if you made a large down payment or owe much less than the car is worth.
Questions to ask before you buy
- Does it cover my insurance deductible?
- Is there a limit on how much of the gap it will pay?
- Does it cover negative equity from a prior loan?
- Can I cancel it for a refund if I pay off or sell the car early?
- Can it be included in my financing?
